I just read your initial post to my DH who knows a lot about cars and their insides. His response and I quote 'BS. Total BS. Run, do not walk, from that dealer. That is the most fanciful line of BS I have heard in a long time'. He is still ranting and raving about this... . He can pretty much take a car apart and put it back together again. His advice..take it to another dealer and do not tell them what this guy told you until after you hear what they have to say. Is there anyone else who will accept your warranty? If so you should try them first. Good luck.

Thanks wendy (also thank you to your DH). THe problem is that many places (not just VW) told me that they will accept the warranty, but I have to pay out of pocket first and then submit the claim myself to the company to get my $ back. Now Smithtown VW told me that they have cancelled their relationship with the company b/c the company has not paid on several claims and they were stiffed. Why do I want to shell out $$$$$ only to be given a hard time by the company about getting it back? I want to go somewhere that will just handle it for me.

Have you spoken to the warranty company? If not you should and see what they have to say. Unfortunately I do know that some extended warranties do work that way. But I would still check. If not maybe they can work something out for you.
